Steps

Try to find out who started the rumor. You can do this by asking the person who asked you about the rumor, and finding out who told them.
Confront the person. Don't yell at them and say how much of a bad person they are, just ask "Why did you say that?" If they say they don't know what you are talking about, just say "Well, if you do hear the rumor, can you please tell them to talk to me instead of telling other people, because saying things like that about other people is just wrong."
Wait it out. Usually rumors and gossip don't last long and people eventually get over it.
Put yourself in a position that can prove the rumor to be wrong. If someone spreads a rumor that you are promiscuous, date only one person for a while. People will see this and question the person they heard it from.
Laugh at the rumor. Laughing can help you shrug it off and it tells people that its not true.

When you confront the person, it helps to have a friend there to give you confidence if you get nervous.

Warnings

If people aren't willing to tell you where they heard the rumor from, don't force or threaten them.

Be careful of what you say to the person when confronting them.
